The knife was a big deal for Cell back in Alcatraz. This post here is an amazing breakdown for the FI stuff.

Long story short, it's a sort of...comfort blanket for him, but it also holds a lot of trauma. That was the only thing he had to defend himself with in prison for a very long time. He falls back on it whenever anyone brings up prisons or if he's super stressed out.
